AI Vendor Risk Is Your Bank's Biggest Blind Spot

Every vendor pitch deck in 2026 has the same slide. It shows a graph going up and to the right, with "AI-powered" written in bold across the top. Fraud detection. Credit decisioning. Customer service chatbots. Document processing. Portfolio monitoring. The message is consistent: adopt AI or get left behind.

Community and regional banks are listening. According to recent surveys, over 70% of banks with less than $10 billion in assets are either actively deploying or evaluating AI-powered vendor platforms. The urgency is real — larger competitors and fintechs are using AI to operate faster, cheaper, and more accurately.

But here's the problem nobody wants to talk about: by welcoming these platforms into your bank, you're introducing risks that are poorly understood, inadequately governed, and potentially interrelated in ways that could amplify failures across your entire operation.

The Risk Nobody Modeled

Traditional vendor risk management was built for a simpler world. You evaluated a core processor on uptime, security controls, and financial stability. You assessed a loan origination system on data accuracy and regulatory compliance. Each vendor operated in its own lane, and the risks were largely independent.

AI changes this equation fundamentally.

Model risk is vendor risk now. When your fraud detection vendor deploys a machine learning model that flags transactions, and your credit decisioning vendor uses a separate model that evaluates borrowers, and your customer service chatbot uses yet another model to handle complaints — you don't have three independent systems. You have three opaque models making decisions that interact with each other in ways nobody at your bank fully understands.

Consider a concrete scenario: your AI-powered fraud system flags a pattern of transactions as suspicious. Your credit monitoring AI, reading the same data, downgrades the customer's risk score. Your chatbot, trained to escalate high-risk customers, routes the customer to collections. The customer — who was making legitimate purchases — gets locked out of their account, has their credit line reduced, and receives threatening automated communications. All within minutes. All driven by a single false positive cascading through interconnected AI systems.

This isn't hypothetical. It's happening at banks right now.

The Vendor Pitch vs. the Reality

AI vendors are selling capability. They're not selling transparency. Here's the gap between what you hear in the pitch and what you get in production:

What they say: "Our model achieves 99.2% accuracy."

What they don't say: Accuracy is measured on their training data, which may not represent your customer base. A model trained on transaction patterns from urban, tech-forward consumers will perform very differently on the transaction patterns of rural agricultural borrowers. The 99.2% number is meaningless without knowing the false positive rate on your specific customer population.

What they say: "The model is continuously learning and improving."

What they don't say: Continuous learning means the model you approved yesterday isn't the model running today. Every time the model updates, its behavior changes — potentially in ways that affect fair lending compliance, credit access, or customer treatment. Your initial model validation is already obsolete.

What they say: "We handle all the compliance."

What they don't say: Under OCC guidance, FDIC supervisory expectations, and the Federal Reserve's SR 11-7 on model risk management, the bank is responsible for the models it uses — regardless of who built them. Vendor indemnification doesn't shift regulatory liability. When the examiner asks how your AI credit model makes decisions, "our vendor handles that" is not an acceptable answer.

The Interrelated Risk Problem

The deepest risk isn't any single AI vendor. It's the correlation between them.

Most AI vendors in banking draw from the same small pool of foundation models — primarily GPT variants, Claude, and a handful of open-source alternatives. They train on similar datasets. They optimize for similar objectives. This means their failure modes are correlated.

If a systematic bias exists in the training data — and it does, because historical banking data reflects decades of discriminatory lending practices — that bias shows up across multiple vendor platforms simultaneously. Your fraud system, your credit model, and your marketing engine could all be making the same biased decisions, reinforcing each other, and creating a systemic fair lending problem that no single model audit would detect.

This is not a theoretical concern. The CFPB's enforcement actions around algorithmic bias, the DOJ's pattern-or-practice investigations into AI-driven lending, and the OCC's recent guidance on model risk in AI all point to regulators gearing up for exactly this kind of systemic failure.

What the Regulators Expect

The regulatory framework is catching up to reality, and it's coming fast:

OCC Bulletin 2025-17 (Model Risk Management for AI): Explicitly extends SR 11-7 expectations to AI and machine learning models, including those provided by third parties. Banks must maintain "effective challenge" capability — meaning someone at your bank must be able to independently evaluate the model's outputs and assumptions. Not the vendor's documentation. The model itself.

FDIC FIL-44-2025 (Third-Party Risk Management — AI Supplement): Requires banks to evaluate AI-specific risks in their vendor due diligence, including data quality, model drift, explainability, and bias testing. The supplement specifically calls out the risk of "cascading failures" across interconnected AI systems.

Fed SR 26-2 (AI Governance in Supervised Institutions): Establishes expectations for board-level AI governance, including the requirement for a designated AI risk officer or committee for banks above $1 billion in assets. For smaller banks, the expectation is integrated into existing risk management frameworks.

Five Questions Your Board Should Be Asking

If your bank uses — or is considering — AI-powered vendor platforms, your board should demand answers to these questions at the next meeting:

1. How many AI models are operating in our bank, and who owns each one?

Most banks can't answer this question. Between core processing, fraud detection, credit scoring, marketing, compliance screening, and customer service, a mid-size community bank might have 15–25 AI models running simultaneously — most of them embedded in vendor platforms that the bank doesn't directly control. You can't manage what you can't inventory.

2. What happens when these models disagree?

When your fraud model says a transaction is suspicious but your customer model says the customer is low-risk, who wins? What's the escalation path? Is there a human in the loop, or does the system auto-resolve based on hardcoded priority rules that nobody has reviewed since implementation?

3. How do we validate models we didn't build?

Vendor-provided model validation documentation is necessary but not sufficient. Your bank needs independent validation capability — either internal expertise or a qualified third-party — that can evaluate model performance on your specific portfolio. If you're relying solely on the vendor's performance metrics, you're flying blind.

4. What's our fair lending exposure from AI?

Fair lending risk doesn't care whether a human or an algorithm made the decision. If your AI credit model produces disparate impact — and most models do until specifically tested and corrected — the liability is yours. Your board should receive regular fair lending testing results specific to AI-driven decisions, not just the portfolio-wide HMDA analysis.

5. What does our exit strategy look like?

If a vendor's AI model starts producing unacceptable results — discriminatory outcomes, excessive false positives, regulatory citations — can you turn it off without disrupting operations? Vendor lock-in is dangerous with any critical system, but it's especially dangerous when the system is making real-time decisions about your customers. Every AI vendor contract should include clear termination provisions and data portability guarantees.

What Your Board Should Do

1. Conduct an AI inventory. Before the next board meeting, have your CTO or operations team catalog every AI and machine learning model operating in your bank — including those embedded in vendor platforms. Document what each model does, who provides it, and who is responsible for oversight.

2. Establish AI governance. Whether it's a dedicated committee or an extension of your existing risk committee, someone needs to own AI risk at the board level. This isn't an IT issue. It's a strategic risk issue that touches credit, compliance, fair lending, and operational resilience.

3. Demand explainability. For every AI model that makes decisions affecting customers — credit approvals, fraud flags, pricing, marketing — require the vendor to provide model documentation sufficient for your team to explain the decision to a customer, a regulator, or a judge.

4. Test for correlation. Ask your internal audit team or an external consultant to evaluate how your AI models interact. Specifically, look for scenarios where a single input error or data anomaly could cascade across multiple systems. The results will likely surprise you.

5. Negotiate better contracts. Your vendor agreements should include provisions for ongoing model monitoring, regular performance reporting against your specific portfolio, the right to independent model validation, and clear termination and data migration terms. If the vendor pushes back on these provisions, that tells you something important about their model's robustness.

The Bottom Line

AI is not optional for community banks. The competitive pressure is real, and the efficiency gains are genuine. But adopting AI-powered vendor platforms without understanding and governing the risks they introduce is like installing a gas furnace without a carbon monoxide detector. It'll keep you warm right up until it kills you.

Your board has a fiduciary obligation to ensure that the bank's risk management framework keeps pace with the technology it's deploying. Right now, for most community banks, it doesn't even come close.

The vendors will tell you everything is fine. The regulators will tell you it's your responsibility. Your board needs to decide which voice it's going to listen to — preferably before the exam, not after.
